4.3mpi mercruiser. Water where there shouldnt

A mate of mine has a mercruiser 4.3. Mpi fitted to his boat. He bought the engine in 2007 from costal rides. He fitted it himself with a friend. They are both mechanics and got a marine engineer to line it all up with the gimbal.
It's done 50 hours since and on his first trip out this year it started knocking.
On his smart craft oil pressure gauge it's showing about 9psi tickover 20psi at 1500rpm and sounds very big end like.
Dipped the oil and that's high and very slightly milky. The drive oil res is full to top when I took drive off the bellows has water on and as the drive split from the transom shield water came out the oil way. Basically water ever where it shoulnt.
He ran it on fresh water before storing in a barn. Could frost be an issue?
Not sure if the engine has been registered even where he fitted it. What would you all do? Big mooring anchor?
It's a shame a £7500 engine not yet seen 50 hours?

Only run on fresh water. And it was s very cold winter! What could of cracked to get water in engine, bellows, and drive oil?
